What Is Price Escalation in Construction?

Price escalation is the adjustment of a contract price for changes in the cost of labour, materials or other inputs during the contract period. A contract either fixes the price and leaves the risk with the contractor, or includes a clause that adjusts payments using agreed indices or formulas.

Fixed price or adjustable price

In a fixed-price contract the contractor carries the risk of cost movements, so tenderers price an allowance for inflation. In an adjustable contract, a fluctuation or price adjustment clause lets the price move up or down when published indices or agreed rates change, which shares the risk between the parties.

How escalation is calculated

Methods vary, but a formula-based approach commonly has these elements:

  • A base date for prices, usually shortly before tender submission.
  • A fixed portion of the price that is not adjusted and weighted shares for adjustable inputs such as labour and materials.
  • Index or rate values at the base date and at the date of work or payment.
  • The adjustment applied to the value of work done in each payment period.

Escalation in tender pricing

For long projects, estimators add a projected escalation allowance to the rates so the tender holds up as costs move. The allowance should be stated clearly and checked against the contract's mechanism, to avoid pricing the risk twice. Our escalation calculator projects the effect on a price over time.

Escalation on Gulf projects

Many Gulf contracts are lump sum or re-measurement with the price fixed for the contract period, while some include a fluctuation clause, often limited to named materials. Check the particular conditions for any adjustment mechanism and for which inputs it covers before you price.

How Arkan handles escalation

Arkan does not apply index-based escalation formulas automatically. Calculate the adjustment, for example with our escalation calculator, and record what is agreed.

  • The BOQ module holds contract items, quantities and unit rates with their cost types.
  • Agreed changes to the BOQ can be recorded as variations and carry through to payment requests.
  • Payment requests in Finance show contract value, effective value, variations and previous payments in one place.

Frequently asked questions

What is the difference between escalation and inflation?

Inflation is the general rise in prices in an economy. Escalation is the contract adjustment, or the allowance in a tender, for cost movements on the project's inputs.

Who bears the risk of price increases?

It depends on the contract. Under a fixed price the contractor bears it; under a fluctuation clause the risk is shared according to the formula or named items.

Is escalation the same as a variation?

No. A variation changes the scope or quantity of work. Escalation changes the price of the same work because costs have moved.
